Public Agency in CA is threatening to withhold all remaining Contract funds for work they have not allowed us to correct, including potentially using other sources to make the corrections and charge our company.

Typically there is a contractual right to cure. There may be a statutory right, too, but that would require some research of the public agency you're talking about. You should review the contract, as a start.
